Children hallucinate a lot. It was initially thought to be indicative of possible future psychoses but overall it seems like hallucinating is a normal part of development. It makes sense when you think about it, the brain is setting down the networks needed for life and there's bound to be a bit of noise in the system while it beds down.
As a child I seen Santa in his sleigh fly across the sky. Even to this day I 'know' I seen him so clear was it. I couldn't say whether it was a dream or hallucination though.
